What this lesson teaches

Insurance is a deal: you pay a smaller amount regularly so that you are not wiped out by a rare, large loss. Many people pay in, few people have the disaster, and the pool covers them. You are not buying a thing — you are buying protection against a cost you could not absorb alone.

Worked examples

Example 1

A thousand drivers each pay $100 a month. In a year a handful have serious crashes costing tens of thousands each. The pool covers those bills; nobody is individually ruined.

Example 2

Insurance makes sense for losses that are rare and huge. It does not make sense for losses that are small and likely — that is what savings are for.

Example 3

If you never file a claim, you did not waste the money. You bought certainty, the same way a smoke alarm is not wasted when there is no fire.

Practice questions

  1. Explain insurance in your own words as a deal between many people.
  2. Name one loss worth insuring and one that is not. Why?
  3. Is it a bad outcome if you pay for insurance and never use it? Explain.
